In the current competitive market environment, the integration of companies especially in term of developing strategies is vital to reduce the overall cost of the enterprise. This is because decision made independently by one player will not result in global optimum. Global optimality will only be realized if the perspectives of all players are considered. Besides, the classical economic order quantity (EOQ) model assumes that items produced are of perfect quality. However, product quality is not always perfect but directly affected by the reliability of the production process used to produce the product. Therefore, the process may deteriorate and produce defectives or poor quality items. The objective of this study is to develop a model that determines the optimal supplier-retailer inventory policy for flawed items in a just-in-time (JIT) manufacturing environment. The integrated two-stage inventory model is assumed to deteriorate during the production process and produce a certain number of defective items. A computer code is developed to derive the optimal solution. Numerical examples and sensitivity analyses are given to validate the results of the inventory model.
